Summary

Accounting helps entrepreneurs understand and communicate what is happening to a business’s money. This lesson introduces the purpose of accounting and the accounting equation, which shows the relationship among what a business owns, what it owes, and the owner’s claim.

Financing is the process of raising money for a business. Accounting is the system for recording and classifying financial transactions, then summarizing and communicating them through financial statements. Accounting documents what happens to money and other financial resources after they enter or are used by a business.

All flashcards

What is accounting?
Accounting is the system of recording and classifying a business’s financial transactions, then summarizing and communicating them, often through financial statements.
What are assets?
Assets are resources a business owns or controls that can provide future use or benefit, such as cash, equipment, inventory, or receivables.
What are liabilities?
Liabilities are debts or obligations a business owes to another party and generally must pay in the future, such as loans or credit-card balances.
What does equity represent?
Equity is the owner’s residual claim on business assets after liabilities are considered. It equals assets minus liabilities.
Why must the accounting equation balance?
The equation reflects that business assets are financed by claims from creditors (liabilities) and owners (equity). Transactions must preserve Assets=Liabilities+Equity\text{Assets} = \text{Liabilities} + \text{Equity}.
